Introduction International Economics From Salvatore

The document discusses several key concepts in international economics including the gravity model of trade, international trade theory, and different theories of international trade such as mercantilism and absolute advantage. The gravity model posits that bilateral trade between two countries is proportional to their economic sizes and proximity. International trade theory examines the basis and gains from trade as well as effects of trade policies. Specific subjects covered include international trade, trade policies, balance of payments, foreign exchange markets, and open-economy macroeconomics. Mercantilism held that nations should export more than import to accumulate gold, while absolute advantage theory states that gains arise when countries specialize in what they produce most efficiently.

Introduction

International Flow of
Goods and Services

Gravity Model
Postulates that (other things are equal), the bilateral
trade between two countries is proportional, or at least
positively related, to the product of two countries.
The larger (and the more equal in size) and the closer
the two countries are, the larger the volume of trade
between them is expected to be.
e.g. US to trade more with its neighbors Canada and
Mexico and more with large economies such as China,
Japan and Germany than with smaller ones.

International Economic
Theories and Policies

International Economic Theory

assumes a two nation, two commodity, and two-factor world.
assumes no trade restrictions to begin with, perfect capital mobility of
factors within nations but no international mobility, perfect competition
in all commodity and factor markets, and no transportation costs
examines the basis for and the gains from trade, the reasons for and
the effects of trade restrictions, policies directed at regulating the flows
of international payments and receipts, and the effects of these
policies on a nations welfare and on the welfare of other nations.
also examines the effectiveness of macroeconomic policies under
different types of international monetary arrangements or monetary
systems.

Subject Matters of International

Economics
International
trade theory
analyzes the basis and the gains from trade.
International trade policy
examines the reasons for and the effects of trade restrictions.
The balance of payments
measures a nations total receipts from and the total payments to the rest of the world
Foreign exchange markets
are the institutional framework for the exchange of one national currency for others.
Open-economy macroeconomics
deals with the mechanisms of adjustment in balance-of-payments disequilibria
(deficits and surpluses).
It analyzes the relationship between the internal and the external sectors of the
economy of a nation, and how they are interrelated or interdependent with the rest of
the world economy under different international monetary systems.

International Trade Theory

Mercantilism
Mercantilists maintained that the way for a nation to become rich and
powerful was to export more than it imported
With more gold, rulers could maintain larger and better armies and
consolidate their power at home; improved armies and navies also
made it possible for them to acquire more colonies.
In addition, more gold meant more money (i.e., more gold coins) in
circulation and greater business activity. Furthermore, by encouraging
exports and restricting imports, the government would stimulate
national output and employment.
Thomas Munn perhaps the most influential of the mercantilists
writers and Englands Treasure by Foreign Trade as outstanding
exposition of mercantilists thought on trade.

Absolute Advantage
According to Adam Smith
When one nation is more efficient than (or has an
absolute advantage over) another in the production of
one commodity but is less efficient than (or has an
absolute disadvantage with respect to) the other nation
in producing a second commodity, then both nations
can gain by each specializing in the production of the
commodity of its absolute advantage and exchanging
part of its output with the other nation for the
commodity of its absolute disadvantage.
